Babylon Labs recently submitted an ARFC governance proposal to enable native Bitcoin as loan collateral on Aave V4. Instead of relying on traditional wrapped assets like WBTC or cbBTC, the proposed architecture uses Trustless Bitcoin Vaults to keep BTC locked natively on the Bitcoin chain via Taproot UTXOs, paired with a non-transferable internal accounting token on Ethereum.

What makes this setup worth watching is how it directly tackles bridge and centralized custodian risks that have historically made major lending protocols cautious about BTC integration. The proposal also introduces a structured revenue-sharing mechanism for the Aave DAO alongside token buyback mechanics.

The proposal is currently undergoing community discussion and risk review ahead of potential Snapshot voting. If approved, native BTC collateral on Aave V4 could significantly broaden how Bitcoin liquidity participates across broader DeFi ecosystems. Definitely a governance thread to follow closely.
